MY DOC, DESKTOP etc are all locations that you save your file to. Your files will take up the same amount of space wherever you save them to.
Plain text documents should be saved as TXT files. If you are using a word processor save in the default format. Pictures can be saved in a variety of formats depending on your needs. If you are not going to edit them again choose JPG otherwise save in the default format for your program.

Depends what you want. Documents stored as .doc files take up a lot of space; .txt is much smaller but you lose almost all of the formatting and layout options. Similarly storing images as .bmp is the highest quality but takes a lot of space. .jpg files are much smaller but you lose a bit of detail every time you re-save the file
