The 20GB and 60GB PS3's can play all PS1/PS2 games through hardware emulation via the emotion engine.
The 80GB PS3 can play most PS1/Ps2 games through software emulation.
And the 40GB PS3 can play PS1 games, but can not play PS2 games.

This question is an often one, so that's my cut & paste answer:
1). 20GB has no chrome trim, no memory card reader and no wi-fi. Not manufactured anymore. Has the best backwards compatibility with PS2 games due to Emotion Engine (PS2's CPU) and Graphics Synthesizer (PS2's GPU) installed.
2). NTSC 60GB has the same backwards compatibility as 20GB version, also has memory card reader and wi-fi. Has a chrome trim.
3). 80GB - extended memory, but reduced backwards compatibility with PS2 games, it has only Graphics Synthesizer (PS2's GPU). Around 80% of PS2 games can be played. Available only in NTSC regions.
4). 40GB - can't play PS2 games at all (all PS2 chips were removed), has 2 USBs instead of 4, no memory card reader, has wi-fi. Avalable in black and white colors. White is on sale only in Japan. Uses 65nm technology (lower power consumption). Improved cooling system. It's the latest version. 40GB doesn't support SACD.
5). PAL 60GB - reduced backwards compatibility with PS2 games. it has only Graphics Synthesizer (PS2's GPU). Around 80% of PS2 games can be played.
Wi-fi included in all models, except 20GB.

I'm pretty sure that every PS3 plays PS2 and PS1 games. However, I have never heard of a 20gb PS3. Mine is 60gb.
I think you should not get the 20gb- get a 60 or an 80gb

No, me and my mom went to game stop and asked them and they told us no because they took a chip out that had the ability to play PS2 and PS1 games just to lower the price of the PS3...The 60gb does play those games and the 80gb offers downloads of those games.

Ofcourse it can, since the ps2 can play ps1 games then the ps3 both 20g and 60g is capable of playing ps1 and ps2 games. i hope i help you, VOTE FOR ME :D

but incase you were wondering, my bf's guitar hero 2 control didnt' function with his PS3 and he had to buy the wireless controller with the game.
