Backwards compatibility refers to the PS3's ability to play PS1 and PS2 games.

The 40GB PS3 is backward compatible with PS1 games but not PS2 games.

The 20GB, 60GB and 80GB PS3 are all backward compatible with both PS1 and PS2 games. The 20GB and 60GB PS3 has the best backwards compatibility because it has the Emotion Engine chip inside of it and it can play almost every PS1 and PS2 game ever made.

The 80GB PS3 can't play as many PS1 and PS2 games because it uses Emulation Software.

Backwards compatability does mean that it is supposed to play games from the previous generation console (PS2) however, none of the 3 different versions of the PS3 play all PS2 games and the latest PS3, plays NO PS2 games at all, so before purchasing make sure you are getting what you want, ask in store first or you may be very disappointed.

See in the PS3 60GB Version there was complete Backwards Compatibility BUT they wanted to make the PS3 cheaper so that most people can afford it so in order to reduce cost they removed the hardware in the PS3 through which we can Play PS2 games !! As per the PS1 games are concerned there is a small software in it which costs nothing to the developer so they thought of not removing that !! And the software you are talking about will be there in some time, It changes the BIOs emulation as in the PS3 80GB version BUT remember that software will be provided against a specific fee !! Also no version of the PS3 can play Pirated PS2 games so if you are thinking of doing it then its of no use !!

Backwards compatibility means that the system can play PS2 games.

The 20 and 60GB PS3's have full backwards compatibility through hardware emulation

the 80GB PS3 can play most ps2 games through software emulation

and the 40GB PS3 has no backwards compatibility, it cannot play any PS2 games.

It means your Playstation 3 can play games previously made for the Playstation 2. Usually backwards compatibility means it can play things made for the past generation console.

Backwards compatibility on the PS3 gives you the ability to play PSone and PS2 games on it.

The level of backwards compatibility varies depending on the model, with the NTSC 60GB models having near complete compatibility with all games, the PAL 60GB and all 80GB models having only a list of BC games, and the 40GB having only PSone backwards compatibility.
