60GB has the best backwards compatibility with PS2 games.
40GB can't play PS2 games at all, has 2 USBs instead of 4 and no memory card reader. 40GB has newer cooling system, it's quieter.

If you don't plan to play PS2 games - go for 40GB. You can always replace HDD with any 2.5" 5400 RPM SATA HDD. 250GB will cost you around 170$.

If you dont care about not being able to play PS2 games on the a PS3 get the 40gb. The 60gb has more room for downloadable game/demos/videos. But isnt the 60gb $450 and the 80gb $500 ?

The 40gb PS3 is a significant downgrade from the 60gb version. You lose hard drive space, the backwards compatibility with PS2 games, several interface and media options. If you willing to spend the money for the 40gb then the extra hundred for the 60gbis money well spent.
