I have a 32" Vizio LCD TV, and it only supports up to 1080i. However, I am playing a game on it and it says that it is outputting in 1080p. What is going on? Is my TV going to be okay?

Nothing to worry. Your TV takes the 1080p signal and downscales it down to 720p, its native resolution.
However, you may just want to set your game console to output in 720p to avoid the extra scaling.
