Should I set my PS3 and 360 to 720p or 1080i?

As the poster above me said, the native resolution is what to go off of. However, in your case, you provide us with enough information.

Because your screen is not a 1080p model then the native resolution is less that 1080 lines of vertical resolution. Because most screens come with fairly consistent resolution this means you probably have a native resolution closer to 720p.

So, for any source 720p is most likely the best option. Feel free to compare both, however, the differences between them will likely be very minor.

what is the native resolution of your LCD? Use that setting. Anything else will not be as clear since it has to convert the signal into the native resolution. So if your native resolution is 1080 then you should use 1080i if 720 then use that.

I would go with the 1080i,might as well use it since you paid for it.I use 1080i myself for everything, gaming and watching TV and movies, and it looks flawless.I have never used or seen 720p in action,so try both out and see which looks the best in your opinion.
