"Watch yourself" can mean "monitor or control your behaviour". If two people are having a heated discussion and one insults the other, the insulted person might say "Hey" Watch yourself!" Although more than likely he will respond "Hey, watch it!"
"Watch yourself" is also used to advise a person to be careful.
But to be honest, it's actually been a long time since I've heard it being used. I guess as time has gone by, other idioms have taken it's place. That's the nature of language I suppose.

What is your native language? Translate a lot of texts from your native language into English and vice versa, from English into your native language. Learn new words. Do auding: listen the text in English, write it on paper, translate it. Then listen it once again and retell it word-by-word (you can use even songtexts), then listen it once again, find the central idea of the text, try to explain it in your words. Auditing is a very difficult thing, but it really helps.

Just for the record, if your English was that great you would have phrased that, "I know how to speak English very well". To answer your question, 'watch yourself,' can either mean the person is threatening you, or the person is simply telling you to pay more attention to what you say as it might offend someone.
