Is it legal for them to withhold it for an alleged nonpayment of a loan.

Yes, If you've haven't paid all your bills, they can withhold your diploma. Get documentation as to the exact nature of the bill. Then if you've paid it, provide documentation - cancelled check or history from your credit card bill. Talk to the bursar about how to resolve it.

If it is some mistake, and you are in debt to the college, pay it at once to release it. I know that even a $1.00 library overdue fine is enough.

I don't know if it is legal or not but I know that upon graduation, I had a loan with the school and I was allowed to walk and they gave me a rolled up scroll but it had nothing on it. They kept the real thing until I had paid the loan in full.
I didn't have a problem with that because there are dead beat students out there.
I should also add that whenever I needed an official transcript for jobs or grad school applications, as long as I paid the fee for it, they sent it.
You say alleged so if you have documentation to prove payment make copies and take it to the business office.

I would ask exactly what you owe because I doubt it is for a loan, unless it was an emergency loan that should have been paid in full by now. I have seen students that have had transcripts and diplomas held for as little as $5.

Try contacting your State Board of Education, or the company which loaned you the money.
