Each guy is different. Some see an arm around a girl as an invitation for 'step two'. Others see the arm around the girl as a sign that he wants her to feel safe and comfortable.
If I have my arm around a girl / woman, I like to feel her relax and snuggle closer. There's a warm bond to be felt when intentions are respectful and honorable.

Besides the obvious, he is putting his arms around you to create a mood for romance. He may or may not expect sex, but at the very least he is trying to get close you.
As for where we guys like to be touched, it depends on the guy. Besides the genitals, I like to be touched softly on my chest and have her fingers running down my back.

You can also put your arm around his. If you want to be a little more "sensual" you can put your hand on his thigh. Guys also like your fingers stroking their hair.
