This question is an often one, so that's my cut & paste answer:
1). 20GB has no chrome trim, no memory card reader and no wi-fi. Not manufactured anymore. Has the best backwards compatibility with PS2 games due to Emotion Engine (PS2's CPU) and Graphics Synthesizer (PS2's GPU) installed.
2). NTSC 60GB has the same backwards compatibility as 20GB version, also has memory card reader and wi-fi. Has a chrome trim.
3). 80GB - extended memory, but reduced backwards compatibility with PS2 games, it has only Graphics Synthesizer (PS2's GPU). Around 80% of PS2 games can be played. Available only in NTSC regions.
4). 40GB - can't play PS2 games at all (all PS2 chips were removed), has 2 USBs instead of 4, no memory card reader, has wi-fi. Avalable in black and white colors. White is on sale only in Japan. Uses 65nm technology (lower power consumption). Improved cooling system. It's the latest version.
5). PAL 60GB - reduced backwards compatibility with PS2 games. it has only Graphics Synthesizer (PS2's GPU). Around 80% of PS2 games can be played.
Wi-fi included in all models, except 20GB.

60 gb uses hardware to play PS2 games. It basically has a PS2 built in. It was discontinued because this hardware contributed to the expense of the console.

The 80gb uses software emulation, so it plays most PS2 games, but isn't as reliable as the 60gb (however, they do update it to play more with firmware updates).

The 40gb plays no PS2 games so that Sony can sell it for $100 less. Removing the hardware that lets the PS3 play PS2 games cuts the cost, and allows them to sell to the people who don't care about backwards compatibility.

because the 60gb ps3 can play ps2 games on hardware by using the emotion engine, the same chip on the ps2. 95% of the ps2 games will work on the 60gb ps3, also the 20gb ps3 can play ps2 games like the 60gb.

the 80gb ps3 is like the 60gb one, but they are using software emulation, which means that you cannot play all ps2 games.

the 40gb cannot play ps2 games at all.

all the models can play ps1 games.

The 60GB (non-PAL) and 20 GB models contain the PS2's CPU and GPU, so they essentially have a PS2 inside of them already.

The 60GB (PAL) and 80GB models have the PS2's GPU, but not the CPU. Sony developed an emulator program to make the PS3's Cell CPU pretend it is the PS2's CPU, but like all emulators, it's not perfect.

The 40GB verson doesn't have the CPU or GPU. Sony never bothered to make a PS2 GPU emulator, so it simply can't play PS2 games.

The whole reason for taking the CPU and GPU out was to cut manufacturing costs.

go to http://www.us.playstation.com/Support/CompatibleStatus the forty gig one plays ps1/3 games, the 60 gig one uses the old ps2 hardware, the 80 gig uses a new one that some games might not be compadible with and holds more memory the 60 gig will be no more soon... the site will show you what will happen if its on the wrong gig, you dont need a publisher
