Composite cables separate the video from the stereo audio, so no, they do not carry audio with the video. Generally speaking the yellow cable is for video, the the red and white are for left and right audio. Those can be switched however as long as the match on the input and output sides.
They aren't as good a quality as HDMI but there are times when it's necessary to only send video or just the right channel of audio and that can only be accomplised with composite cables. (for examply...you are using the s-video to send picture from your dvd player to your tv AND you are using the left and right of your composite cable to send audio to your sound system)

Wrong. Composite is the yellow cable and it is only video. S-video, component, DVI and HDMI (in that order) give better quality pictures (under most circumstances).

Both. The yellow is video and the red and white are left and right stereo audio.
