Is it OK to drain it and put fresh oil in? How did this happen?

Do you have water in the crankcase oil(engine) or in the pump oil? If it is in the engine it is from setting outside in the rain. Change it. If it is in the pump there is a seal out.

it's broke. these cheaply made items have many plastic parts which warp from the heat of prolonged use. take it back for a refund if you can or sell it.

yes i would try new oil first it only 8oz depends on how much water is there it could be condentsion

You have a blown head gasket. you will keep getting this problem unless you change it.
