Since the 40gb PS3 can't play ps2 games will it be able to play the flashback sequences in Metal Gear Solid 4 that use ps2 footage?

The flash back sequences for Metal Gear Solid 4 that will be showing scenes in previous Metal Gear games will be on the Blu-Ray disc and it wont be in a PS2 format, so yes Metal Gear Solid 4 will work perfectly with the 40GB PS3.

All PS3 games will work on all models of PS3. The difference in the size of the hard drive, or PS2 backwards compatibility don't matter.

Of course it will. The differences between PS3 versions are related to backwards compatibility, HD size and some minor differnces (amount of USBs, memory card slots availability, wi-fi). 40GB is even better in some ways: it has newer improved cooling system and it uses 65nm processor - this leads to lower power consumption.
