The 40GB PS3 has 2 USB ports, it doesn't have the digital camera flash card slots, and it isn't compatible with PS2 games, but it is compatible with PS1 games.

The 60GB PS3 has 4 USB ports, it has the digital camera flash card slots, it has almost full backward compatibility with PS1 and PS2 games because it uses the Emotion Engine chip.

Both consoles have built in WiFi, a Web browser, Bluetooth, Bluray, and free online play.

The 40GB doesn't have backwards compatibility, meaning it won't play PS2 games. It also doesn't have the CF/MS/SD memory card readers. If you want to transfer pictures or music from an memory card to you're PS3's hard drive, you won't be able to do that. It also only has two USB ports instead of four.

The 60GB does have backward compatibility with 99% of PS2 and PS1 games with a few obscure Japanese titles not working properly. The only other difference is the amount of memory.
