The 40GB PS3 cannot play PS2 games, but it can play PS1 games. And the 40GB PS3 can also play regular DVD's.

the 40gb is not backwards compatible, this was done by sony to decrease production costs as the emotion chip used in 60gb which enabled ps1 and ps2 gameplay costed a whopping 100$ For backwards compatibilty you should go for 80gb version which comes with a FREE motorstorm game and software emulation for playing ps1 ps2 games (reduced compatibility though as software emulation is not as good as hardware emulation supported in 60gb version). If you can get hold of 60gb version u can go for it, but i would rather suggest the 80gb wit the motorstorm game which is worth it.
YES u can play all regular DVDs on ur 40gb ps3 including blueray

ps3 40gb can play regular dvd and play ps1 games, but not ps2 games.
