"muy frio" means "very cold" or "it's very cold" or "I'm very cold."
Now, you can respond by saying "si, esta muy frio" which is "yes, it's very cold" , "no, frio pequeno", which is "no, it's a little cold," or "frio? no, esta caliente" which means "cold?, no, it's hot in here!"
I suppose you could respond by turning off the air conditioner, offering the person your sweater, or (if you're mischevious), turning the air conditionar up.
