There's a tiny motor inside with a weight on it. When the motor spins, the weight moves around in a circle, which makes the phone move, too. Watch this video:

Yes, there's a small motor with an offset weight where you'd expect to see a cog on the end.

The motors sell for cents, nothing trivial on a mobile phone costs a manufacturer a couple of bucks.

They have a tiny electric motor that has an off-center weight on the little wheel they spin. Those motors sell at retail for a couple of bucks (quantity one) and consume very little power so they are a natural for cellphones produced in large volume where they get them for small-change prices.

There is a little worm inside each cell phone. When you get a call in the vibrate mode, there are two little electrodes that attach to the worm's head that send a 10,000 volt shock to the worm causing him to go into convulsions. When the worm dies, the cell phone will start to fall apart and other problems will creep up, as the worm also performed routine maintenance on the phone while waiting for the shock.

It may sound weird, but this is really the way it works. I have it on good authority from Al Gore, who invented the cell phone.
