I know it means basically go to hell, but where did the handbag thing come from? (Why is in a handbag part of the expression?)

I think it actually refers to a situation. It's not like telling someone to go to hell, but rather more like "the situation just got incredibly bad" when you say "it went to hell in a handbag."
How the handbag got in there is anybody's guess.

The saying is actually "To hell in a handbasket".
