Tell him the truth.
It is one of many racial slurs. It's mostly used to stereotype blacks as being lazy, stupid, dirty, and worthless.
And it's not just "a long time ago mean white people used it to say that about black people". (Mean white people?!?)
The word is still used frequently today - white say it to blacks - blacks say it to blacks.

You did exactly what I would have done. Great job.
The only thing I would continue to do is just keep reminding him that being himself and not going along with people is very important. It's better to be nice than follow kids who are being mean and hurtful. It can be hard to stand up to peer pressure so make sure he's involved with groups of kids that facilitate positive behavior and challenge kids to do their best. If your not involved I would recommend Scouting.

Ask him what name is it that he would absolutely not liked to be called. A name that would hurt him so much....then say, well that is the same feeling some people get when they are called the N word. Good luck.

You did the right thing. Just to be sure, get down to his level (eye to eye literally) and tell him that he will hurt a lot of people's feelings if he uses that word. It is a bad word and he will be punished if he ever says it. Also tell him that even whispering that word will get him into a lot of trouble

You explained it to him perfect. Just stress that he never calls anyone that and shouldn't even use the word. If his friend keeps influencing him to say it, maybe teach your son what to tell him so that his friend will stop saying it. Kids can have huge influences on their friends.
