The PS2 is hooked up through an optical audio cable. Before I switched to the PS2 as DVD player I would play DVDs on another player and the receiver would display what it was decoding (ie Dolby Digital 5.1 or DTS). What does the PCM 48 display mean? Is the disc not being decoded into 5.1 sound?

PCM is for CD players and 48 Khz is the sample rate.

You are simply sending stereo from the PS2 to the receiver.

Go into the PS2 menu system and see if you have other options. Look for "Dolby" or "Bitstream" as options.

You're probably using a codec, DivX, that's incompatible with the PS2. In such programs the audio usually plays but the video doesn't. I'd say try burning the DVD with an MPEG-4 format, that should be much more compatible with Sony's devices. Since encoding a DVD in MPEG-4 may not be possible in either Movie Maker or DivX, I'd recommend using the Videora iPod Converter to convert the movie to MPEG-4 format. It's easy and it's free.
