The 256 mb card is enough for game saves. I have a 64 mb card that i used to transfer game saves and profiles and it was plenty. More memory is needed for game demos, xbox live arcade games, videos, additional content like new maps and stuff like that.

You won't be able to use your external harddrive to save your games on. I believe you can use it to play mp3s and maybe even videos.

Everyone is suggesting you get a premium or better because its a much better deal with the harddrive included for only $70 more instead of the $100 it cost.

Personally, I do not think the arcade is a bad deal, especially if you don't plan on taking your 360 online soon (where downloadable content adds up on your memory space) and have limited funds (who doesn't have limited funds) but want to play immediately.

You can still go online with the 256 mb card, and when you want to download additional content, you can upgrade. Sometimes $100 a few months from now is easier to come by than $70 today. Just be careful, the online capabilities of the Xbox 360 and downloadable content are where it really shines. It might not be long after getting a taste of this you will want to upgrade.
