How does d40 auto mode perform? is the auto mode the auto iso as well? does it pick the right setting most of time?

As fhotoace said above, current Nikon DSLR's all seem to have the auto ISO option. I prefer to leave it off for more control, but it's a nice feature when the lighting is unpredictable.

As far at picking the "right setting", you establish a baseline ISO and shutterspeed. If the light level drops low enough, the Nikon DSLR can automatically increase the ISO so your shutterspeed doesn't drop too low.

Someone once said "Auto is fine 95% of the time. The other 5% is in magazines."

IMO you'll be a better photographer if you learn to use manual control of your camera.

I can't comment on the exposure issue but if it's like my D50 it locks focus on the closest object, which you may not appreciate.

Check this out before you buy.
