It sounds like there is something you are afraid of- maybe you don't know how to dance and you're afraid of what other people might think. Whatever it is that you are afraid of, tell your boyfriend how you feel.
Only by being honest can you work out a solution with him. If you say no to him because you are embarrassed, he'll think you don't like him or something. If you say yes, but you're embarrassed, it will be hard for you.
So, I suggest a third way (or 4th or 5th). Talk to him and explain your situation and see if you two can come up with a solution. Ex.- private dancing lessons before the dance. Or going somewhere else besides the dance. Most guys aren't really into dancing that much- he probably just wants to do something with you.
I am no longer a young person, but I have heard how young people dance now- grinding- and I can certainly understand how a young woman would be embarrassed by a guy coming up behind you and doing that sort of thing. I'm not sure if that's your issue, but if it is, it is understandable. I felt very shy and didn't know how to dance when I was a teenager also. Some girls taught me and now, I love it.

Dance for him or dance at a club?
If for him, do it. He obviously finds you sexy, and dancing for him will prove you are adventurous and confident in the bedroom. Plus, now you have one up on him and can request a favor of your own.

if its with your best friend whats the worst that could happen? You cant dance and you just laugh it off. Somtimes the worst thing we can do is do nothing

why dont you just suck it up and do it for him? if you arent willing to sacrifice some in the relationship then its not going to be a good relationship.
