System software is the code that define what the computer is and how it controls and uses the hardware connected to it.

The computer that controls your VCR needs software to tell it how to use the display screen and what to do when the buttons are pressed etc.. The software that handles this is known as system software.

Application software, is written to perform a specific task (or a group of related tasks). "Microsoft Word" for example is Application software. The application being a word processor.

Systems software is the layer of software that runs beneath the applications and allows systems people to control and administer use of the computer resources.

Applications are what makes the computer useful to a user, word processing, spreadsheet, photo editing stuff, etc.

The longer Windows is around the more the two become blurred to the user because we're constantly told Windows is an OS, but count the many applicatiions that are included with it that you have no control over.
