It doesn't actually go anywhere, but your fat cells just shrink in size so you look smaller and become leaner.

the fat in adipose tissue (fat cells) get used as energy and the fat cells shrink.
this is why liposuction may not yield permanent results since although you are removing fat cells to achieve a slimmer look, there are still adipose tissue remaining and these can can expand (like balloons) to store fat...so a person can get lipo'd and look slim but get fat again later.
furthermore, a fat cell is a fat cell and a muscle fiber is a muscle fiber. a fat cell will never become a muscle fiber; muscles become more visable since the adipose tissue (which lies below the skin (and around organs)) shrinks, allowing the muscles to be "seen". hence, you can do all the situps and crunches you want and you'll have totally ripped abs--but you wont see them if you've got a layer of fat covering them up.

Your body uses it up when you exercise and burn more calories than you eat. The body uses the excess fat as fuel to give it energy. It's "burning the fat". Also, as you build your level of fitness, muscle takes the place of fat.

The fat cells shrink. They don't disappear as some people think.

It's used as fuel by the body, and burned off as expended energy.

it usually turns to muscle, or it shrinks
EDIT: also sometimes you may think you are losing weight by starving yourself, etc. but you really are not losing any weight unless you are exercising, they only thing you lose when you dont exercise is muscle, and that is bad.
