Literally means "pretty little sky". But it's kind of a sweat nickname we use in Spanish like "darling", "honey", etc.
In the song, "cielito lindo" is a girl.

Cielito Lindo = Little pretty sky (boy)

Cielo = Sky
Cielito = Little sky.

Diminutive ito or ita is used for affection.
