Well the large eyes apparently were greatly influenced/invented by Dr Osamu Tezuku who is known as “the father of manga” and even “the god of manga.” The distinctive large eyes style that characterizes almost all Japanese animation is credited to Tezuku as the creator. However he was also influenced by cartoons of Mickey Mouse and Betty Boop by Disney. The Large Eyes style also serve a very practical purpose, it allows animators to more easily and better express emotions of their anime characters.
Now, why do Japanese anime characters look more Caucasian then Asian? Well, apparently to the Japanese animators and the Japanese audience, they do not perceive any difference. To the Japanese, the anime characters do not seem as more Caucasian or foreign then Japanese or oriental looking.

Thats your opinion however anime is anime they look like cartoons is what they look like. I mean in fictional universes where there are plenty of strange hair colors like blue or pink a combo of blonde hair and blue eyes doesn't equal white. For example Inuyasha all the regular human characters are definitely japanese why because they mostly have dark hair and brown eyes. It's a more realistic universe. Watch Miyazaki movies most everyone has dark hair and eyes. Just has more to do with the realism and art style than ethnicity.

A lot of Manga in Japan has more "Japanese" characters. But they won't be Anime. They can't get popularity in Anime, especially outside Japan, I think. How do you feel if Goku or Naruto were drawn like (stereotyped) Japanese; small eyes, very short, with glasses and camera.
And Manga/Anime are not photograph and basically they are fantasy. Artists draw characters to be more cool or cute even if its not realistic at all.

The Japanese value the look of large eyes, so their characters have larger eyes, especially the women. Heroes also always have larger eyes than the villains.
The Japanese also are fascinated with the average height of Westerners (since the average height of the Japanese populace is around 5'7" and the average height of most Westerners is around 5'11"). Notice that the hero is usually very tall (and the women are very busty).
However, the Japanese are also very conscious of selling their product abroad, so they blend the best features that they value with what they believe others will like, seeing as how they usually possess the traits the animators' like.

Because the Japanese want to look more like white people, which is reflected in anime and manga.
A lot of Japanese women are having cosmetic surgery on their eyelids to add a crease which gives a rounder appearance. Some people might think I'm being racist but take a look at the "before and after" pictures and tell me it's not an improvement:

1) Japanese think they are beautiful and cool like Anime people.
2) American stereotype toward Japanese are not so true or are too simple to describe Japanese racial features.
for example, western people tend to think all Japanese have small eyes, but actually many pure Japanese have bigger eyes naturally.
and western people still think all Japanese are short. but actually young generation of Japanese are getting taller, many of them can be bigger than average American.

everyone draws differently. apparently some people dont like the real world, so they do the characters really different from regular humans (a.k.a. chibis.) other people like the older, seinen type (if you have to ask what seinen is, its mature) then they look like adults (Ex: devil may cry, saiyuki.) it just depends on how they were drawn in the manga, along with the genre the characters play in. i mean, it would be totally off if you have this really really grim-reaper-ish type of person being the peppy/homo/mother-type waiter of a cafe, right?

Japanese believe eyes are the window to the soul. In most animes (not all) they tend to over exaggerate the eyes. :3
