The big difference is the filesystem and kernel used. Windows XP uses the NTFS filesystem and kernel. Windows 98 uses the Windows 9x kernel and FAT32 file system. There's also the little matter of Win98 no longer being supported.

Windows 98 is the 1998 wersion of software and XP is the up to date.

Windows XP features a more eye-appealing user interface with better graphics and is more stable than 98. Also, it has better built in apps for network connection, etc. Other than that it is built on the same architecture and there are obvious similarities.

Much faster, more capabilities, and probably most importantly, Microsoft no longer supports Windows98 in any way.
Microsoft will offer non-technical support for XP until approximately 2010. For this reason, I intend to stay with XP until it is no longer supported.
