Phonics is the system of teaching reading using the sounds of the letters in a word. For instance, a child will learn to recognize their ABC's, then they will be taught the sounds of the letters (a says "a", for example). The child is taught to read by recognizing that the individual letters have individual sounds and that you put the sounds together to form the word. Thus, a child knows that "cat" and "cap" are different because she knows that the t and the p have different sounds. In other systems of teaching reading, a child learns that "cat" looks a certain way and "cap" looks another way and so distinguishes between the two words based on what the groups of letters look like as a whole. Both phonics and the other systems have advantages and drawbacks, and most educators now use a combination of styles.
