I am reformatting my computer. I have the Windows XP disk with the code. I insert it in the computer, then restart. When I get to the screen that says "press any key to boot from CD" I do that.

BUT... than I get a blue screen. It says "Windows Setup" at the top and then never does anything else. I have waited up to an hour for it to do something. I have tried hitting ENTER, but it doesn't do anything.

The disk is brand new - I have another disk, and it did the same thing. So I bought the new one (also because I didn't have the code) so I don't think it's a problem with the disk.

The instructions I have say (once I tell it to boot from the CD):
"From here, you will be prompted by the computer at each step.
"A. Choose the "Install Windows" option.
"B. Select your current partition and press "d" to delete it
"C. Create a new partition by pressing "c"
etc...

BUT I never even get to an "Install Windows"option! Any ideas?

The "Windows Setup" screen means it read your CD. It should not hang. Several possibilities suggest themselves, from the ridiculous to the sublime.
By the way, why are you reinstalling? Was the computer hanging?

o Fingerprints on CD? Some people cannot insert them without touching the surface.

o Loose cables? Has anyone been inside the box lately?

o Overheating? Check for dust accumulations front and back.

Several possibilities involving broken power supply, disk drive, for those you might want to see a repairman.

Is it a non-standard CD-Drive?

Is the CDROM part of the machine internally or connected by some other means.

Check your Bios Setup if there are anything special about Boot Order

Set the Boot Order to CD and then Hard Drive.
Unplug any extra device that is connected to the machine like webcams, any USB thingys except Mouse.

It should work pretty straightforward. If not update us the status.

Your CD drive could be bad. You can buy an external CD ROM drive and boot from it when the system starts.

You might try starting the install from within Windows instead of booting from the disc. Might work.
