Well...let's look at who said it and what He said about it:
John 8:31-36:
"Then you will know the truth, and the truth will set you free." They answered him, "We are Abraham's descendants and have never been slaves of anyone. How can you say that we shall be set free?" Jesus replied, "I tell you the truth, everyone who sins is a slave to sin. Now a slave has no permanent place in the family, but a son belongs to it forever. So if the Son sets you free, you will be free indeed.

So, it would appear that Jesus meant that people who sin are slaves to sin and are set free from sin by the Son.
In other words, this is phrasing of the Gospel message...
Jesus said, "I am the way and the truth and the life. No one comes to the Father except through me. If you really knew me, you would know my Father as well." (John 14:6)
Jesus here claims to be "the truth". And above, Jesus says the truth will set you free...and moments later says, "if the Son sets you free". So, again, He is likening "the truth" with "the Son"...which sets free.
The freedom we have through faith in Jesus Christ...is a freedom from sin.
Salvation involves saving a slave from sin...
Salvation includes:
1) Justification - saving from the penalty of sin by grace through faith in Jesus Christ by imputed righteousness (for a Christian, this is a past event; a one-time event)
2) Sanctification - saving from the power of sin by grace through faith in Jesus Christ by imparted righteousness (for a Christian, is a present ongoing process)
3) Glorification - saving from the presence of sin by grace through faith in Jesus Christ by impeccable righteousness (for a Christian, this is a future reality, in Heaven)

So when Jesus said, "the truth will set you free" it was a pronouncing of the Gospel of the grace of God!
All have sinned and fall short of the glory of God, and the wages of sin is death and hell...but the gift of God is eternal life in Christ Jesus our Lord...for God so loved the world that He gave His only begotton Son that whosoever believes in Him shall not perish but have eternal life!

Hypocrisy is a gross evil, as you mention. Jesus was most "harsh" with the hypocritical Jewish leaders!
But "stop being a hypocrite" is not quite the correct meaning of "the truth will set you free"....

I think you have overcomplicated something very basic.
The truth will set you free......from guilt.
So long as you always tell it like it is, the only thing you should feel bad for is when the truth hurts, which it often does.
I've often said I'd rather hear an unbelievable truth than an believably lie.

Yahweh's truth will set you free from the curses and the defilement that comes from breaking any of His 613 Laws.
Psa 119:42 Your righteousness is an everlasting righteousness, and YOUR LAW IS THE TRUTH!!!!
Psa 119:151 You are near O Yahweh, and all your LAWS ARE TRUTH!!!
The judgment is set in the Laws if you are a Law breaker you are not set free from sin.
Mat 5:17 Think not that I am come to destroy the law, or the prophets.................
You must fulfill the laws also.

I sort of agree with you- We should never lie, but if my best friend is wearing a dress that she thinks looks great but I don't like, if she asks me, I will tell her, "it looks great!"
But to me the saying means if we are true to ourselves, we will be free from burden, we must accept ourselves for who we are and not worry what others think, if we are really true to ourselves.

As far as the Bible is concerned it refers to being set free from being under the controlling influence of lies taught by false religion.
For example , People get told they will burn in hell for doing wrong and this puts a great stress on them.
Also they get told that God is vengeful triune being.
Knowing the truth of the matters according to Bible we know that these things are NOT true.
This sets us free from these so called religious people trying to control us with their lies.

We should definitely strive to do what the Lord wants us to do and we should be real as possible. But the greater meaning is this, JESUS is TRUTH and anyone who embraces Jesus has clenched the pure truth for his/her existence and is now free of the condemnation that's coming to those who hate God. We were SLAVES to sin but through Christ's blood, we are set free from the eternal condemnation of sin.

"Truth"
When the "Truth" dawns in man it breaks the chains of ignorance, allowing man to see things as they really are.
It helps man to recognize what is and what isn't illusion, thus allowing man to avoid the pitfalls in the journey we call life.
