Yes. :-)
We did this for our latest edition. He was really crying alot and everything we tried didn't seem to help to much.
What we did: Put the blanket over the top, back side and two sides of his crate. We left the front of the crate open so he could see out the front.
We too put a fan on, one for the soft noise and two to let him be cooler. (We live in florida and its hot even with air-conditioning). This seem to help relax him.
LAST: We put 5 large stuffed animals in his crib at night with him and he "cuddles" them and falls fast asleep. I think he feels they are his old litter mates.
Now he is one happy litttle Sheltie and ready to play in the morning.
Be sure to take him out just before you put in in the crate at night time and first thing in the morings, so he doesn't have any accidents.

Instead of putting a full blown blanket over him to stop air circulation, try a lighter much thinner sheet. Often times the blanket makes the dog realize that it's time to go to sleep and it is less likely for them to realize that you are up and moving around when you wake up. The only reason he's waking you up so early (if it's a puppy) is because in general they have small bladders, give it sometime and take him out a little later then usual.

Putting a blanket or towel over the crate is fine I put it over my crates infact it is there all the time. Most dogs like that feeling of security and that is what the blanket does makes them feel secure. Also him getting u up between 1-2 am is a no no. If he needs to go to the tiolet you must be firm take him outside no playing 5 minutes then back to bed. If you know there is nothing wrong with your dog then go to the crate and firmly say no. He will soon learn night time is for sleeping. I would consider putting the crate somewhere else.

The blanket or sheet over the crate is just fine.. I have 6 GSD's in the house= 4 each night are crated and 2 of them want their covers...
Now, are you taking your dog outside before you go to bed at night? Are you withholding drink and food before bedtime?
If not give this a try and before bedtime play play play... then ignore the 1 or 2 am unless it is a puppy
If it is a puppy then for bonding purposes and Alpha Position you should bring the crate into your bedroom not the bathroom.

Taking the dog out in the middle of the night is great, especially if it's a puppy. A blanket over the crate may help her get back to sleep and there's nothing wrong with that, but I'd leave at least one side uncovered just for better air circulation.
Something else you could do is get her a kong. Before you go to bed fill it with peanut butter or plain yogurt mixed with kibble and put it in the freezer. After you take her out to potty in the middle of the night, put her back in the crate with the treat filled kong. It'll keep her quiet and ware her out digging the goodies out of the kong.

If your dog is a puppy and is waking at night, it needs to be let out to go...covering it with a blanket will leave you with a mess to clean up in the morning. If it's an adult and he's just whining and wanting to play yes you can cover the crate with a blanket, just make sure it's not able to eat the blanket through the crate.

Good luck. Is it a puppy or adult? If you put the crate in the family room, somewhere you spend time with your dog, he should be fine. If you are keeping him in the bathroom where he has never been he might be scared and loney.
Just a thought. It worked for my puppy.

If he is waking up at 1 or 2 to pee.. putting a blanket over the crate isn't going to make him sleep thru the night.. If he has to pee, he has to pee...

try the kitchen instead. the bathroom is a terrible place for a pup, since he can't see what's going on around him. and yes, a towel, or blanket is a fine idea. just make sure that the pup can't get the end and chew on it.
