WI and IL do have a reciprocity agreement in force. This means that you are only taxed in your home state.

If they did not have the reciprocity agreement in force, you would have to file in both states and take a credit for the non-resident taxed paid in the state where you work on your home-state tax return.

No, you would need to pay IL taxes only. If your employer won't withhold IL taxes, you should pay your taxes in quarterly (estimates). If you already have withholding in WI, you can file a WI tax return (in 2007 for 2006) to get back all the withholding.
