Usually, they already exhibit unusually mature behavior at a very early age. They are either discovered by or brought to the attention of an important religious leader (such as the Chief Abbot) where they are then submitted to a number of tests and challenges.
There is a great story about the recent (1999) discovery of a 4 year old boy who is now accepted as the reincarnation of Desi Tenzin Rabgye, the civil ruler of Bhutan from 1680 to 1694, in "Treasures of the Thunder Dragon: A Portrait of Bhutan" by Ashi Dorji Wangmo Wangchuck, the former Queen of Bhutan. I picked up the book during a recent trip through Bhutan - but I bet you can find it online somewhere.
The short version is that the boy behaved in ways that were unusual in Bhutan today, but normal for adults of the 17th century. He recognized pictures of temples the Desi Tenzin Rabgye had been, but on one he indicated that a particular building was missing in the picture. Later on, a search of the records of that temple revealed that indeed there had been a building like the one the boy described.
It is possible that he was schooled, or coached, on things like this, of course. But the former King and Queen(s) and most of the people believe he is for real.
Anyway, Bhutan is a wonderful country with wonderful people!

The dying Lama might leave instructions as to how to find his next incarnation, such as a description of the home where he expected to be born, and the name of one or more of his parents. A few years after his death, officials of the monastery will seek the incarnation and, if he's an important religious figure, have their candidate confirmed through at least one other major religious leader.

I don't know the specifics. One of the tests is to see if they recognize things from their previous incarnation. For instance they lay out 5 bowls and ask them to pick one. They do this with various sets of objects and if one gets all of them right this is seen as an indication, but not proof you may be the incarnation of the original owner.
