I don't think you can get a good receiver and speakers in this price range - unless you go to used market.
I suggest to buy in stages.
First buy a decent reciever - like Onkyo TX-sr605, which you can find on the net for $400 - and a pair of decent front speakers - I suggest PSB Alfa or NHT Classic (Zero, One or Two).
If you have to, you can use your current sub and rear speakers (or current front as rears). DO NOT USE THE LOUSY CENTER SPEAKER - SET THE RECEIVER TO CENTER=NO.
As your budget will allow - get a good sub HSU, Velodyne.
Then get surround speakers. If you have a larger bydget by then - use the current fronts fo rsurround, and buy new surrounds (like NHT Classic Four).
You will have a great system, and will not waste any money for another lousy HTIB.

Hi there. Start with your Source .Buy the best DVD/CD Player you can afford. Some have better CD quality than others.I will explain what happens to the signal in a sound system. The recorded information is retrieved from the software ,converted to an electrical signal and sent to the electronics .The electronics produce a larger copy of that signal ,and then send it to the speakers. The speakers convert the signal into the sound that you hear .Information is passed down a chain, from one component to the next, and in only this direction. The most important fundamental is that nothing in the chain can improve upon what is sent to it.And,like a chain, all the "links" are equally important.
Contrary to popular belief ,the speakers are of equal importance-not more or less than any other part of the system. The Source (DVD Player, CD Player,Turntable, orTuner) is where the information is put into the system. This is sometimes the weakest link in the system,-but really shouldn't be.From the beginning of the system to the end, nothing can improve the original signal. The very best equipment simply does not degrade the original signal as much as lesser equipment does .Because we can't make the sound better than it is on the software ,the goal is to degrade it as little as possible. If information is lost or damaged (distorted, changed, altered) at the Source, nothing else down the chain can make up for ,or repair it.You simply must put something good into the system to get something good out.
Therefore to improve the sound of your system you have to :
get the best SOURCE you can afford. The best INTERCONNECT CABLES from the Source to the Pre-Amp. you can afford. The best Amplifier you can afford.(PRE-AMP, POWER AMP, INTERGRATED AMP.)the best SPEAKER CABLE you can afford. And last ,the best SPEAKERS you can afford.
If you do it in this order, even in stages, you will have something much better than buying stuff in any other order.

I would keep the Sony electronics since that probably is not the root cause of the problem and just replace all five speakers and subwoofer. Check out the Bose and DEF line of home theater speakers at someplace like Best Buy, I am sure you can find something in the $600 range.
