that depends.. If you do a FULL system recovery, yes everything is lost and the harddrive is reformated. If you do a non-ful system recover, no, all your apps and documents well be there. A non-full system resets the PC's back to its factory drivers. A full system recovery resets the PC back it ALL factory installed programs and drivers and everything you add'd sence you first had it is lost.
P.S. System RESTORE is pretty much not as good as some say... If you have any problems its best to use system recovery.. but not the full recovery unless your haven serious issues with your pc.

System Restore that is built into Windows all it does is restore Programs and program settings, but keep all your documents that you had.
If you do Recovery Console in Windows XP boot disc, that restores System settings and setup files.
If you do a reformat, then it deletes everything and re-installs Windows.
