There are a lot of answers here already, but I thought that I'd throw in my two cents.

When the sayer of 'that's what she said' is trying to gloat, 'She' is someone that the sayer had sex with one night, or was naked with, at least.
When the sayer is trying to insult you, 'She' is someone that you have had sex with or have been naked with, etc.

For instance, if you said (after being told to try a shirt on) "It would never fit," someone would say "That's what she said!" in order to make themselves sound...'big.'

Yet, if you said (after being asked about the size of your paycheck) "I wish it were bigger," someone would say "That's what she said!" in order to deliver a shot at you.

I hope you get this.

If you really have to ask then you should go hang out with a bunch of girls for a day and listen to them make fun of guys. It is not pretty! LOL! However, I am not sure the best explanation for this except maybe you should ask your guy friends.

It's generally used to turn something YOU just said into an insult of your own manhood.

For example, your friend is going to cut you a slice of cake, and he asks if this slice is alright, but you take the bait and say "I'd like one a little bigger, please." and he responds....

"That's what SHE said."

I usually hear it in response to something that could be interpreted as having a sexual connotation. Like if someone is talking about cars and says something like "I like them big" someone might say "that's what SHE said"...

Sorry, but this is so obvious and has such simple words in it that it is impossible to explain in any other words. It means exactly what it says!
