She is very nice and the sweetest person in the world. The problem is that she is about 50 pounds overweight and I saw her naked once. It was disgusting! That fat just rolling around and flabby boobs. Man it was too gross! She is a good friend and I don't want to hurt her feelings, but I couldn't get an erection for that to save my life. What should I do?

If you are really a friend you will tell her the truth. You tell her that her weight is a terrible physical turn off for you when it comes to sex. You might suggest that she lose some weight and then you might be interested. Show her some pictures of naked fat people. She will see for herself.

I say go on with it...if your ding ding doesn't get hard then it a non-issue, just apologize and say you don't understand whats the matter...most likely it'll turn her off.

Her weight shouldn't be the problem, it in my opinion the disgusting part is having sex with someone who is just a friend!

It doesn't matter what she looks like, if you don't want to have sex with her then don't. Just because someone propositions you doesn't obligate you to perform.
Let her know you appreciate the compliment (that she'd want to be with you) but you don't think of her in that way.
