It changes how the image is read. Rather than being serial (image gets rendered from top to bottom), it gets fragments of every row over several passes. So the entire size an shape of the image comes up very quickly, and the quality of the image improves the data is read. So the picture starts out looking very pixelated, then slowly becomes more clear.
This is effective for web pages, as the page comes up and assumes its final layout and look and feel, while the images are rendered, rather than each image getting rendered more slowly, and the layout adjusting as the images come into view.

Interlace displays low-resolution versions of the image in a browser as the file downloads. Interlacing makes download time seem shorter, but it also increases file size. It basically shows a crude blurry image in one pass then passes again to show the finished image, losing the image faster.
