It is completely normal for any child to masturbate. Don't make the child feel shameful. Just make sure that she does it in private.

She should do nothing. Sounds like she needs to give her daughter some privacy. Masturbation is a healthy thing for children to do. To discourage her might send the message that her female parts are dirty, or wrong to touch. This can give her the wrong idea about herself and can lead to problems later in life with intimacy. As long as she is not hurting herself physically I would not worry about it at all.

Her reaction could be extremely important to her daughter's self-esteem and future sex life. She should treat it as something perfectly natural as long as it's done in private. If the daughter was masturbating in the privacy of her own room, them your sister should begin knocking before entering. The last thing she should do is treat it as something shameful or unnatural.

She shouldn't care. Chances are that your sister masturbates as well as her daughter. Besides, she shouldn't be spying on her. It's not doing, "WHAT'S BEST FOR HER". Let her masturbate. It's normal at her age.
