What arm holes I didn't see any arm holes. I was notified that it was a dress after the fact, hell her mother even complimented me on the beautiful table cloth!

Did the fact that it had two arm holes, not give it away as a dress? Confess and buy her a new one.

Cut it up into sizes of table napkins and use them at the next family function.

I know you probably don't want to hear this but you need to tell her the truth! Or just take it to the dry cleaners but this way will cost you money.

Simply wash it. Its also up to you to decide whether or not you tell her afterwards. She may get a small giggle from it or she might get her feelings hurt a bit. You'll know what to do.
