muscle and fat are two different things.
if you gain muscle the fat doesnt go anywhere, you will only look bigger.
plus if you eat below 1200cal/day your body will use muscle you have for energy and store all you eat in fat reserves because thats called "depriving".
find daily calorie intake calculator on the net, enter all your stats and it will tell you how many calories you need a day to maintain, take off 300-400cal off that number and thats how much you need to lose.
eat 5-6 small meals a day (eat every 2-3 hours - it optimizes your metabolism)
5-8 servings of fruit and veggies a day
8 glasses of water
have complex carbs for breakfast - they give you energy
have protein (lean meat, legumes etc) for dinner - repairs muscle
cardio exercise 4-6 times a week for 30-50min (ideally 45min because the first 20-30min body burns carbs and only then starts burning fat), light weight training (more muscle=faster metabolism)
dont consume foods that are made of white flour (white bread, cakes, pasta etc.), sugar loaded foods (cookies, icecream, candy etc) and nothing fried, oily.
ofcourse you can spoil yourself once in a while with a little treat:)

You should definitely be consuming more than 600 calories a day. That's starvation, and you can hardly expect to build muscles on that kind of a regimen. It's true that muscles replace fat, but you need to up your calorie count if you expect to develop muscles. You should probably take in 1700 calories a day with the amount of exercise you're doing.

You need way more than 600 calories a day that is not healthy. Eating more calories will not make you any fatter as long as your eating the right foods. Having several small meals through out the day will keep your metabolism up and that will help burn the fat along with eating right and working out.

First of all, your on the right path... research, research, research! Also, you need to look online for a BMR calculator- tells you how many calories your body needs a day based on your age, gender, height, physical activity and weight. Find one that gives you options for how many calories you should eat if you want to lose weight. You definately need more than 600 a day, especially if you are trying to build muscle! And YES, you do want to build muscle. Fat doesn't turn into muscle, but if you build muscle, it burns fat. Muscles burn more calories when you are resting than does fat, so the more muscle you have, the more calories/ fat you will burn when resting. Also, very important, increase your protein intake big time! When you work out, your body uses protein to fuel itself, so if you also eat enough protein, than your body has enough to burn, AND will keep protein in your muscles where you want it- to build them up.. to burn more calories...

600 calories per day will put you into starvation mode. However, weight training increases your lean mass which burns extra calories 24 hours per day. It will increase your basal metabolic rate.
Here is some info about exercise and a BMR estimator which will estimate your caloric needs for fat loss.

the fat cells are potential energy and that energy is burned when you exercise turning it into muscle.. your body stills needs fat no matter what. fat is your stored energy and you need it while you're not actively eating
