Good question, considering his character George O'Malley failed the interns exam and was shown clearing out his locker at the end of the season three finale (I think; I haven't watched Grey's Anatomy in months).
Well, as of today (13 June 2007), there are no announcements regarding T.R. Knight. He should still be there in season four. I don't think the story arc of George (his character), Callie & Izzie has been resolved. Besides, he may still re-do the entire internship; that's one of the options that Dr. Bailey laid out for him.

The reason they came up with this 'Mercy West' transfer for George (TR Knight) is because he planned to leave the show due to Isaiah Washington'a comments earlier this year. They didn't kill off George because they wanted to be able to have him back IF he chose to at some point in the future...
Now that Washington has been fired, TR just signed a contract to continue with the show full-time... I AM SO EXCITED AND RELIEVED! It wouldn't be the same without him.

Yes, T.R. will be back next season playing his same character! I saw T.R. on The Ellen DeGeneres show today, and T.R.was talking about returning for sure.

He signed a contract for $150,000 per episode. Heigl is still under contract, but it is uncertain if she will continue to hold out.

He WILL be returning. However, it is unknown at this point if he will continue working to be a surgeon, or if he will do something else.
