Isn't psychological warfare awesome?!
I can go for an inderect, inference-filled approach. Or I can go for the direct insult. I usually save it up until someone gets me really angry or just won't shut up. If worse comes to worse, I just shun them.

It does depend on who is doing it. If it is a stranger or someone I've just me I ask them if it worked and they always say did what work? I answer something like this "trying to insult me or pick on me to make yourself feel better"? They usually lose all composure. That can be fun.
Now my mother in law does this all the time and I find with her she loves to talk about people and put other people down behind their back and usually it is based on something that she has very closely done herself. Here is an example of a great way to deal with it.
At my son's birthday party she wanted to talk about her great grandson's baptism party and the baby's mother's mother was doing the gathering after the ceremony and said "she is doing the food and I can just imagine what that's going to be like" I answered with "well it can't be worse than nothing but deli platters and making your own sandwiches, and at least she is offering to do all the work". When we had our son Baptized she wanted to do nothing but deli platters and talked to other people about how crazy I was for wanting real food. I handled the food for 65 with my family.
If you throw their version back in their faces they eventually stop trying to engage you. At least that is my experience.
