A weird idea that is fiction is amusing or interesting but easy to ignore cause it's not real so it doesn't affect us much. But a weird idea that is truth or could be truth or believed to be truth can boggle the mind and can't be so easily ignored thus it grabs our attention more because we know it is real and is a part of our lives.

Sometimes things seem so fake that you'd think they would have had to have been made up, but investigation shows they are for real, hence truth is stranger than fiction.

truth is stranger then fiction? well, it is. In fiction, there are sad slaves, princes save them, the become king and queen of la-la land, and they ALWAYS live happily-ever-after. In the matter of truth, the real story would be this: A poor slave is sad. She has a very Rich and popular sister, when they go to prom, Mr. prince is there to sweep miss popular girl off her feet and become rich, married, snobs and THEY live happily-ever-after. The poor slave is still sad and has made friends with the rats that feast on he bread crumbs. THE END!

Fiction, no matter how far it is take is made up. The truth is often much more strange, and much more violent than anything any mind can create.

It means that some things that have actually happened are even more "wow, that's strange!" than things people have made up as entertainment.
This doesn't mean "woo-woo" stuff, like real life has even more magical critters than Harry Potter, but that there are coincidences, or people making wierd choices -- things like that, that, if you read them in a novel, you'd say "oh, come un; too unlikely."
But I've never taken it to mean, like, you know, "Twilight Zone" strange.

It's a saying that is used when people want you to believe their strange story that is otherwise unbelievable.
