CDRom is set 1st boot and I am using Reinstallation cd. CD won't start running on restart and doesn't ask if I won't to format. When I "run" it tells me I have a newer version installed and have to delete current version.

you may have to press any key on the keyboard when booting to let the computer boot from the installation cd

Well, I am working with Dell as technical support expert. The reason you facing this issue is because you already have Windows service pack 2 installed on your system and the CD from which you are trying to install is Service pack 1.Else you should also try to hit F12, choose IDE CD rom and then try to boot to the CD, it may be that you have not choosen the correct CD rom to boot from(in case you have 2 CD drives).
