#2 is how I always learned...people who used #1 tended to be 'treated' the same as people who say "idear" instead of "idea."

However, it seems both are accepted pronunciations in dictionaries, at least these days:

"Pronunciation: "i-l&-'noi also -'noiz"

(I totally deserve best answer for this XD)
