WOnderful question. It's good that you asked rather than inventing a reason.
The truth is that the vast majority of even practicing Jews do not do this. Rather the general custom between husband and wife is either to keep a blanket over themselves; or for them to keap on as much clothing as is possible. The Kabbalistic custom is the first one - to cover the people with a sheet or blanket over the pair. (Not to be too graphic, G-d forbid.) The more halachicly correct one according to shulchan aruch, orach chaim, is the second.
BOth of these are to remind the couple that though they are given permission by G-d to be together, and are obligated to do so by Him, they should nevertheless not forget he is everywhere and that they must be modest.
Now the sheet with a hole which you are speaking of is such a rare custom that everyone will insist it is not true. It is. This is a custom from the Sefer Beis Yisroel by one of the Gerrer Rebbes. It is not widely practiced, and was considered not an ideal custom by most Rabbis when his sefer came out.

The jews do not have sex through a sheet. It is and always was a christian thing. For centuries they only way a catholic married couple could have sex was with a priest present. That got too weird or the priests were more interested in the boys so they made it a catholic rule that you had to have sex through a hole in a sheet. It is catholic and always was.
