MP3 refers to the MPEG Audio, Layer III, codec.

MP4 is a file container. It can support multiple codecs.
In most cases, it supports the AAC audio codec and the H.264 video codec, both quite popular with iTunes.

Most mp4 players (including the iPod) support mp3 audio files as well.

mp4 means that the player plays a type of video file. There is and MPEG-4 (.mp4) file type, but generally these ipod look-alikes don't play mpeg-4s, they usually play AMV, MTV, ASF, or some other little used format. If it looks like the iPod Nano, this will probably be the case. if it's a 30/60/80 GB IPod Video, then it actually plays mp4s.

Mpeg-1, MPEG-2, and MPEG-4 usually refer to video file formats.
