I want to set up a small gambling website. What are the UK laws and regulations of doing this?

That's going to take a large capital investment, a small website is unlikely to be viable. You would find it impossible to get the number of 'hits' that you would need to make a profit and would also have to consider how payment both in and out would be made. To be sure that you were conforming to all the UK regulations you would need to hire a lawyer, you would also need a large ammount of server space. I do not wish to be rude but my guess is that if you are asking about the legal side on this site then you have little experience in the gambling industry in the UK, if you are serious about starting your own business then it may be an idea to work in the industry and learn the trade a little more, that way you have more chance of sucess.

Contact an attorney. If you can't afford one then you probably will not have enough capital to start a gambling website. I know it sounds like I'm being a smart @$$ but I'm serious.

All casinos' must have enough money on hand to cover all payouts plus a reserve fund and access to additional funds in case of money problems.

i'd say go for it man, it's better failing doing than not doing at all. your best bet is to talk to solicitor as you would need to draw up terms and conditions for the site anyway... there is a forum at startups.co.uk, pose this question there, sometimes solicitors and accountants reply there so you may get a professional advice for free from there...

you can set up gambling website easily and have hosting else where like canada or affiliate so you don't have the hassles - information here on their 'webmasters/affiliate' page
